A guy told me he is allowed to do this with his hydra, transforming it from a pretty good and pretty underpriced monster to a massive flaming death machine of death. Is this so? I can't find anything in the breath weapon rules or in the hydra's rules that directly contradicts it.

I think the main rules, page 67 cover what you are asking, under "Breath Weapon Close Combat Attacks." Unless I misread, it specificialy delineates what you refer to.

To be specific, any models with a breath attack may, once per game, cause 2D6 hits and the strength of the breath weapon in close combat. So yes, the Hydra can do this. And yes, it's way too good for the cost, but this is old news.

Remember that Breath weapons can only be used once per game unless the specific rules for that unit say different.
that one use may be in CC or as a template.
