Me and a local player just finished a game where his paladin would challenge my Overlorc with MSS. Ok n this scenario, if he failed MSS who would his D3 attacks lash out at?

So he does strike at himself, considering he is now recognized as his own unit by being involved in a challenege? Thats how we played it but we were unsure, if it was the correct way

The way my group has been playing it is the Wounds do not overflow, but they do count towards overall wounds caused in an assault.

I agree with just about everything above, wounds from MSS in a challenge can only be allocated onto the model in the challenge, however

This is incorrect, I believe. Wounds that are lost due to not carrying over do not count towards combat resolution. You can only ever count wounds that were actually taken off a model.
If you cause 3 wounds to a 1 wound model, only 1 wound is counted towards combat resolution.
I cannot cite a source or page reference for this as I am at work, but I am 100% sure this is the case.

Wounds are resolved one at a time, therefore once the model is dead and removed from the board, you cannot further allocate wounds to it, therefore excess wounds would not count.
