Say I have a squad with a Vet Sgt and a Captain attached. Vet Sgt has a P. Fist and the Captain has a P. Sword.

I assault a unit that also has a Vet Sgt.

Who gets to issue the challange first? My squad or his?

If my opponent challanges, does he get to pick the the IC or the Vet Sgt, or does he challange the unit and I pick who responds?

The player who assaults may choose to challenge, if he doesn't challenge, the player being assaulted may challenge.

The challenger chooses which character issues the challenge, but the one player being assaulted may choose any recipient from the unit (so the player chooses the IC or the Sgt to accept/decline the challenge).

This isn't quite correct. When a player chooses to decline a challenge, the opponent chooses which character to remove from combat. The declining player does not choose which of his models suffers the penalty.

The only way to ensure a character gets to ignore a challenge is to have another eligible character accept the challenge.

This is entirely correct. So basically, in the example given, if you issue or accept the challenge, you get to choose which of your characters fights. If you refuse a challenge, your opponent gets to choose which character is removed from combat.
