Psycho grenades say it is used when you launch an assault or you are assaulted. I would think you would roll right at the start of the assault phase before challenges are issued in the fight sub phase. Well I rolled a 6 and he then challenged me. What happens now? Do we reroll the Psycho grenade for the challenge fight, Not allow the challenge since every model in the enemy unit must take an init test or strike against his own unit, or would they be resolved in some other manner?

What part of the Assault phase do you launch an assault (or get assaulted)? Is it before or at the same time as challenges?

Greebo had spent an irritating two minutes in that box. Technically, a cat locked in a box may be alive or it may be dead. You never know until you look. In fact, the mere act of opening the box will determine the state of the cat, although in this case there were three determinate states the cat could be in: these being Alive, Dead, and Bloody Furious.

Before. Challenges aren't until the start of the fight sub phase.
Edit:
You launch the assault in the charge sub phase and that is when the grenades are used then comes the fight sub phase.

Well there in lies the problem the guy can or can't challenge you? If he is supposed to take and init test or attack his people?

both the effects of the grenades, and challenges are simultanious events since they both happen after charges, but before any blows.
therefore the player whos turn it is gets to decide,

Except the rules for psycho-grenades don't say they are used after charge moves. They are used when charging or when being charged. Since you charge (or get charged) during the charge sub-phase, that is when they are used.

The D6 is rolled when a unit "launches an assault, or is assaulted." This sounds most like declaring a charge. This would occur before Overwatch, which is important if the GK player is the one being charged. If a Psychotroke 3 is rolled, then your OW is twin-linked (since OW is in the Assault phase and it only says "to hit" and doesn't specify shooting or close combat)!
As to the specific result of Psychotroke 6: models who fail their Ini test attack as if they're the GK player's models. They go at their own Initiative, with all their bonuses, "exactly as if they were on your side." Since the enemy character in the challenge is only in base contact with the GK Character and himself, he attacks himself, being the closest enemy model. 4+ to hit (or 3+ if he's an IC in a unit with a lower majority WS). Then, if he kills himself, the rest of the wounds go onto the next-closest model etc.

Elric has it. The challenge isn't stopped in any way - it just restricts who the affected model can attack and allocate wounds to.

fair enough, then its simultanious with everything in the charge sub phase as opposed to the fight sub phase, again with the player whos turn it is getting to choose how to resolve the simultanious events
