Under the current rules what happens if a Bloodthirster charges a unit of Shades with 4 characters and a champion. When the models rank up, it is found 4 characters, 1 champ and 1 regular shade are in B2B.

Bloodthirster challenges. Elves deny with the champion and it goes to the back.

What happens now? Can the thirster fight the unit? Can he fight other characters (dont think so)? Can the characters attack the thirster?

Re-read the Challenge rules. The Challenging player picks who retires, NOT the declining player.

"If a challenge is refused, the declining player must retire one character nominated by his opponent..." Pg. 77, BRB.

Emphasis mine.

"If he refuses, no challenge takes place... The challenger then fights normally in the following combat." Pg. 76, BRB.

So the BT is free to fight the unit as in any other combat(ie. may split his attacks between unit and any characters he wishes as normal)..

Basically, you can put your attacks wherever. However, you can only hurt what you've dedicated attacks on: If you put all your attacks on the Shades, for instance, and caused six wounds (say there were only five shades left), there'd only be five casualties. This is why - before rolling - you are supposed to allocate how attacks are divided. Once the character of your choice is moved to the back, you divide the attacks in a clear fashion (two go on this Master, three on the unit of Shades, one on the Unit Champion, and so on). Then you roll and allocate wounds as normal.
