If you don't mind using obvious miniatures, the Privateer Press Dwarf models are pretty cool for steampunky squats with some conversions:

Rules wise, I think orks or tau are also reasonably good fits, but Tau lack the close combat punch you'd expect from some squat units.
My biggest concern with the Warmachine Dwarves I've posted would be that they would be out of scale with the scrunts and others.
Really dig those scrunts!

Aaaaah damnit.
You've got me all plotty and wondery about a Squat army for myself.(They were my second army back in the day, a very small force of converted dwarves and squat bikers from mail order. I loved the background for the as presented in Codex Imperialis.)
If I was to do one, I think I'd go allied marines and inquisition.
Stormtroopers/Sisters = Basic Squats
Inquisitors and Servitors = Engineer Guildsmen
Pskery Stuff = Anscestor Lords
Elite Squats = Power Armour Marines
Exo Squats = Terminator Armour Marines
Exo Anscestor Lord = Termie Librarian (He even has the old Squat Force Dome power!)
Drilling mole infiltration devices = Drop Pods (You know this is an awesome conversion waiting to happen!)
Land Raider = Land Train (I'd probably use the new Battlewagon as a base, it looks sorta land trainey and steampunky. I'd have to mess with it a lot though, clean up the edges and put heraldry on it)
Other stuff, like the Zepplins and the bikers could be done using attack bikes and land speeders. (Okay, land speeders are a bad fit for Zepplins, but really nothing in 40K is a good fit...)

Orks as squats matches up much better with the fluff. 3+ saves and str/t 4 is just not realistic.

I think sisters are okay, or stormtroopers.
Marines are sort of an army building problem. I need them in for the tunnelling "drop pods" which is an awesome idea.
Orks work as long as you don't go horde.Horde really doesn't make sense for Squats.
Edit: And of course marines have a mole mortar.

Whether you go the Ork or Marine route, you should have some of their turbo-fanned Gyrocopter as either land speeders or koptas. Those Warhawks(?) were always cool looking.

The scrunts website back up a bit has a dinky little hovercraft mini for those like myself who are conversion challenged.

Those hovercraft are done by a company Old Crow, who purchased Ainsty. Old Crow is good stuff, I have a couple of pieces I picked up for kicks. The vehicles are meant for 25mm and true 28mm, so they're a little on the short side for normal 40k use, but they are very appropriate for use with squats. The vehicle detail is very clean. If your game playing environment is one where players don't care if its non-gw stuff they're worth it.

I've never heard anyone use the term 'Squattish'. Now they need kilts! Who would have thought, a tartan Leviathan? Because obviously you need an Apocalypse sized-force to drive the point home.

I would like that, but how many dwarves will I have to convert??!??
I haven't done much on this, been working flat out at work for the past fortnight and need a rest. I feel like I'll let you lot down if I don't push through with it  but I've been exhausted in the evenings. On the other hand I'll be getting some dwarves soon, and I've broken up a load of marines and chaos marines I found cheap for bits. I might just cut off the more overt chaos markings and use the chaos bits for ornate looking squat armour. I could make chaos squats from these quite easily though, the plaguemarine bodies would be great if I cut them up and put dwarf arms and legs on... Chaos nurgles squats, Mmmm...

I would imagine that Imperial Guard or Space Marines are the most accepted proxies!

Did you read the thread? A lot of the conversation was about how to "counts as" them.
Or he could make up rules within his own group. I'd certainly let him use them.
