Illegal in what sense? Is it against the law? Who cares, there is no plausible situation in which you have any legal problems because you used paper models to play a game. Is it against the rules of the game? Yes, because your proxy models do not work properly in a game with TLOS.

I was worried that if I tried to use these there would be some way I could get sued.

In 2nd Edition boxed set you had 2x10 tactical marines, 20 goff orcs, 40 goblins and... one plasticated cardboard orc dreadnought!

The cardboard "model" was specifically stated as being a replacement / standin model and not an actual model.

Obviously it won't fly at a tournament (except off the table in a strong breeze. Sorry, couldn't resist!), but for friendly games, I imagine a lot of opponents would be fine with it, especially if you are trying out new units, have a limited budget or are just starting out. After a while they might get a bit wearing, but that's it.
And speaking purely for myself, I'd rather see that across the table than grey, semi-assembled army of doom. It's clear what everything is/has/does, it is more interesting to look at than grey/primed models, and at end of the day I'm not going to rule out playing someone just starting out just because they can't drop the cash on an army all in one go. At least there's some effort and something interesting to look at there, which is more than can be said for some armies I've been facing for years (and some of my own, at times).
Just don't turn them side on and claim they can't be shot at!

GW can't touch you in private games. It's not like they will/can bust down your door. You juat can't distribute for profit.
My entire collection of Epic 40k (other than titans) is flat tokens made from Vassal Sprites. It all boils down to whom you play with and what they are fine with.
Hell, just the effort you put forth to cut around all the standees is more than half the players of 40K are willing to do with their models.

Everything is up to your opponent. If you're asking about what would have a mechanical effect on the game if the model's got about the same silhouette as the official model for something and it's on the right base (which matters less) then there's no difference.

i think you should try to buy the models you're repping though, and if money is tight i'm sure there are some chinese people that could help you out.

They are the sprites commonly used for the Vassal40K mod, found with many trips digging through Google images, actually. I created some generic green "bases" that more or less replicated Epic-style bases or at least were aesthetically fitting for the unit types, and cut/pasted the sprites with MSPaint into the formations they needed to be in for Epic: Armageddon (like for example 4 tactical marines with bolters and one with a missile launcher). Printed them on adhesive paper and stuck them to craft foam. I still use models for Knights, gargants, stompas and titans just because they are awesome models. With a little work, each unit is completely WYSIWYG, down to individually correct wargear.
Some things I had a little more fun with to give them some more tactile impact than just being tokens:

The original Rogue Trader book came with paper counters for SM and Orks
The best way to do paper counters IMO are folded triangles, with picks of the front on two sides and a pic of the back on the third. Mount onto a round base if you have them, otherwise make the triangles close to 25mm, 32mm, 40mm, etc. This makes facing clear, and it looks pretty good on a tabletop.
The original Battletech box set came with cardboard triangles like this for mechs, I think.

The original boxed sets for Battletech came with 2d cardboard cutouts. Man I loved those sets.
